What is the difference between a nominal rate and an effective rate?
A nominal rate is an annual rate split equally across the periods of the year, such as "12% nominal annual, paid monthly in arrears", which equals 1% each month. The effective annual rate (E.A.) shows what that 1% a month produces over a year once it compounds: 12.68%.

Why should you care?
Two rates with the same number can cost or produce different amounts depending on how they are settled.
- You read a rate written as NAMV, NATV or NASV correctly, as Colombian quotes do.
- You work out each period's rate without a calculator: nominal divided by periods.
- You avoid comparing a nominal rate with an E.A. rate as if they were the same.
Think of it as the unit price and the package price
The nominal rate is like saying "each month you pay a twelfth". E.A. is the total for the whole package at year end, counting that each month builds on the last. Same product, two ways of stating it.
How does a nominal rate versus an effective rate work?

Read the period
Monthly in arrears means 12 periods a year, quarterly 4, semi-annual 2.

Divide the nominal rate
12% nominal paid monthly is 12 ÷ 12 = 1% each month. That step really is a division.

Compound to reach E.A.
Add 1 to the period's rate, raise it to the number of periods and subtract 1.

E.A. = (1 + j ÷ n)ⁿ − 1

An example with numbers
As plain arithmetic, unrelated to any project: 24% nominal annual, paid semi-annually in arrears (NASV), on 100 units.

The nominal rate says 24%, but once the first half compounds, the full year gives 25.44%. The more periods, the wider the gap.

Common mistakes
- Myth
12% nominal paid monthly and 12% E.A. are the same.
- In reality
12% NAMV is 1% a month, which equals 12.68% E.A. And 12% E.A. equals about 0.95% a month.
- Myth
To go from E.A. to monthly, just divide by 12.
- In reality
Dividing by 12 only works with a nominal rate. From E.A. you use the twelfth root: (1 + E.A.)^(1/12) − 1.
- Myth
Paid in arrears and paid in advance come out the same.
- In reality
A rate paid in advance is settled at the start of the period, so it costs slightly more: 1% monthly in advance equals 1 ÷ 0.99 ≈ 1.0101% monthly in arrears.
